Financial Statement Analysis is the backbone of the Advanced Business and Financial Management (ABFM) paper in CAIIB. And it is the single skill that links almost every other topic on the syllabus. When you can read a balance sheet.
Profit and loss account and cash flow statement together, you can judge whether a borrower can repay, whether a company is over-leveraged, and whether reported profits are backed by real cash. What financial statement analysis means and why ABFM tests it
At its core, Financial Statement Analysis is the process of converting raw accounting data into decision-useful information. The three primary statements each answer a different question. The balance sheet shows what a firm owns and owes on a given date (a stock concept). The profit and loss account shows how much it earned over a period (a flow concept). The cash flow statement reconciles accrual profit to actual cash movements across operating, investing and financing activities.

A fully worked numeric example
Apply Financial Statement Analysis to a small firm. Suppose Alpha Ltd reports: current assets Rs 240 lakh (of which inventory Rs 90 lakh). Current liabilities Rs 160 lakh, total debt Rs 300 lakh, net worth Rs 250 lakh, EBIT Rs 120 lakh, interest Rs 30 lakh, net sales Rs 800 lakh and net profit Rs 56 lakh.
- Current ratio = 240 / 160 = 1.5:1 — above the 1.33 norm, acceptable.
- Quick ratio = (240 − 90) / 160 = 150 / 160 = 0.94:1 — just under 1, manageable but watch inventory.
- Debt-equity = 300 / 250 = 1.2:1 — moderate gearing.
- Interest coverage = 120 / 30 = 4 times — comfortable cushion.
- Net profit margin = 56 / 800 = 7%.
- Return on equity = 56 / 250 = 22.4%.
Interpretation: Alpha is liquid, modestly leveraged and earns a healthy 22.4% ROE. The only amber flag is the quick ratio below 1, suggesting reliance on inventory to meet current dues — a banker would seek faster stock rotation. DuPont analysis and exam pitfalls
A favourite ABFM device is the DuPont decomposition. Which breaks return on equity into three drivers: ROE = Net profit margin × Asset turnover × Equity multiplier (Total assets / Net worth). It shows whether a high ROE comes from genuine profitability. Brisk asset use, or simply from piling on debt — a vital distinction for a credit officer. A 22% ROE built on a 4× equity multiplier is far riskier than the same ROE built on strong margins.

- Confusing stock and flow — never compare a year's sales directly with a single-date asset balance without averaging.
- Ignoring window dressing — firms repay creditors just before year-end to inflate the current ratio.

What is the ideal current ratio for bank lending?
For most working-capital assessments banks treat a current ratio of 1.33:1 as the benchmark, derived from the older Tandon and Chore committee norms. A ratio well below it signals liquidity stress. While a very high ratio may indicate idle current assets or over-financing of working capital that the banker should question.
