Ratio Analysis: The CAIIB ABM Masterclass

Ratio Analysis is the heartbeat of ABM. Examiners love it because it tests concept. Formula and calculation in one shot. Master this section and you secure a big chunk of marks.

So what are financial ratios? They are mathematical comparisons of financial-statement accounts. They show how well a business is performing. Where it needs to improve.

Ratios are easy to compute and easy to interpret. They let you compare companies across industries - big. Small - to spot strengths and weaknesses. Financial ratios fall into seven main families:

  1. Liquidity Ratios
  2. Solvency Ratios
  3. Efficiency (Activity) Ratios
  4. Profitability Ratios
  5. Market Prospect Ratios
  6. Financial Leverage Ratios
  7. Coverage Ratios

1. Liquidity Ratios

Liquidity ratios measure a company's ability to pay off current liabilities as they fall due. In short. They show how quickly assets can be turned into cash to clear obligations.

The most common liquidity ratios are the Quick Ratio. The Current Ratio and the Times Interest Earned Ratio.

Quick Ratio (Acid Test Ratio)

The quick ratio measures the ability to pay current liabilities using only quick assets. Quick assets are current assets convertible to cash within 90 days - cash. Cash equivalents, short-term investments, marketable securities and accounts receivable.

Formula:

Quick Ratio = (Cash + Cash Equivalents + Short-Term Investments + Marketable Securities + Accounts Receivable) / Current Liabilities

Or, equivalently:

Quick Ratio = (Current Assets - Inventory - Advances - Prepayments) / Current Liabilities

Solved Example 1: Raj & Co. has Cash 10,000; Accounts Receivable 5,000; Inventory 5,000; Stock Investments 1,000; Prepaid Taxes 500; Current Liabilities 15,000.

Quick Ratio = (10,000 + 5,000 + 1,000) / 15,000 = 16,000 / 15,000 = 1.07

Solved Example 2: Total Current Assets 21,500; Inventory 5,000; Prepaid Taxes 500; Current Liabilities 15,000.

Quick Ratio = (21,500 - 5,000 - 500) / 15,000 = 16,000 / 15,000 = 1.07

Solved Example 3: XYZ Pvt Ltd (in Lakhs): Cash in hand 25. Cash at bank 50. Short-term investments 45; Receivables 100; Current Liabilities = Trade payables 100 + Income tax payable 60 = 160.

Quick Ratio = (25 + 50 + 45 + 100) / 160 = 220 / 160 = 1.375

Current Ratio (Working Capital Ratio)

The current ratio measures a firm's ability to pay short-term liabilities with its current assets. Short-term liabilities are due within a year. So this ratio matters a lot to lenders.

A higher current ratio is generally more favourable - it means the company can meet its debts more comfortably. A current ratio of 4 means current assets are four times current liabilities.

Formula:

Current Ratio = Current Assets / Current Liabilities

Solved Example: XYZ Shoes reports Current Liabilities 10,00,000 and Current Assets 2,50,000.

Current Ratio = 2,50,000 / 10,00,000 = 0.25

The firm can cover only 25% of its current liabilities. Banks typically prefer a current ratio of at least 1 to 2. So this loan is unlikely to be approved.

Times Interest Earned Ratio (Interest Coverage Ratio)

The times interest earned ratio shows how much income is available to cover interest expense. It signals whether a firm can comfortably service its debt.

Formula:

Times Interest Earned = Income before Interest and Taxes / Interest Expense

Solved Example: Ravi's income before interest and taxes is 5,00,000; interest expense is 50,000.

Times Interest Earned = 5,00,000 / 50,000 = 10 times

2. Solvency Ratios

Solvency ratios (also called leverage ratios) measure long-term sustainability. They compare debt with equity, assets and earnings to flag going-concern risk. The key ones are Debt-to-Equity, Equity Ratio and Debt Ratio.

Debt-to-Equity, Equity and Debt Ratios

The debt-to-equity ratio shows what share of financing comes from creditors versus investors. A higher figure means heavier reliance on borrowed funds.

Debt-to-Equity = Total Liabilities / Total EquityEquity Ratio = Total Equity / Total AssetsDebt Ratio = Total Liabilities / Total Assets

Solved Example (Debt-to-Equity): Bank lines of credit 1,00,000 + mortgage 5,00,000 = liabilities 6,00,000; shareholders' equity 12,00,000.

Debt-to-Equity = 6,00,000 / 12,00,000 = 0.5

Solved Example (Equity & Debt): Total Assets 1,50,000; Total Liabilities 50,000; Total Equity 1,00,000.

Equity Ratio = 1,00,000 / 1,50,000 = 0.67Debt Ratio = 50,000 / 1,50,000 = 0.33

3. Efficiency (Activity) Ratios

Efficiency ratios measure how well a company uses its assets to generate income. They often track how fast a firm collects cash or converts inventory into sales.

The key efficiency ratios you must know:

  1. Accounts Receivable Turnover Ratio
  2. Asset Turnover Ratio
  3. Inventory Turnover Ratio
  4. Days' Sales in Inventory

Turnover and Days' Sales Formulas with Examples

Accounts Receivable Turnover = Net Credit Sales / Average Accounts ReceivableAsset Turnover = Net Sales / Average Total AssetsInventory Turnover = Cost of Goods Sold / Average InventoryDays' Sales in Inventory = (Ending Inventory / COGS) ×. 365

Receivable Turnover example: Net credit sales = 75,000 - 25,000 = 50,000; average receivables = (10,000 + 20,000) / 2 = 15,000.

Receivable Turnover = 50,000 / 15,000 = 3.33

Asset Turnover example: Net Sales 25,000; average assets = (50,000 + 1,00,000) / 2 = 75,000.

Asset Turnover = 25,000 / 75,000 = 0.33 (every Rupee of assets generates 33 paise of sales)

Inventory Turnover example: COGS 10,00,000; average inventory = (30,00,000 + 40,00,000) / 2 = 35,00,000.

Inventory Turnover = 10,00,000 / 35,00,000 = 0.29 times (slow stock movement)

Days' Sales example: Ending Inventory 50,000; COGS 1,50,000.

Days' Sales in Inventory = (50,000 / 1,50,000) × 365 = 122 days

4. Profitability Ratios

Profitability ratios show a company's ability to generate profit from operations. Investors use them to judge return on investment relative to assets. Resources.

Key profitability ratios include the Gross Margin Ratio. Profit Margin. Return on Assets (ROA). Return on Capital Employed (ROCE) and Return on Equity (ROE).

5. Market Prospect Ratios

Market prospect ratios compare a listed company's share price with measures like earnings. Dividends. They help investors gauge current and future market value. The main ones are Earnings Per Share (EPS). The Price-Earnings (P/E) Ratio, the Dividend Payout Ratio and Dividend Yield.

6. Financial Leverage Ratios

Financial leverage ratios measure the overall debt load against assets or equity. They reveal how much of the company belongs to shareholders versus creditors. The core ratios overlap with solvency: Debt Ratio. Debt-to-Equity Ratio and Equity Ratio.

7. Coverage Ratios

Coverage ratios measure how well a company can service its debt. Related obligations. Common ones are the Times Interest Earned Ratio. The Fixed Charge Coverage Ratio and the Debt Service Coverage Ratio (DSCR).
